Eurozone Outlook Update: Crumbling Growth Prospects

Following a sharp slowdown in economic activity in Q2, we expect to see nearly flat economic growth in H2 2011, with a rising risk of a renewed quarterly contraction. In 2012, the eurozone economy will register only a moderate economic expansion, with risks skewed to the downside. Given the ECB’s preference for a more gradual, behind-the-curve approach, our base case envisions it cutting interest rates by 25 bps in December and fully reversing the monetary policy tightening implemented earlier this year by end-Q1 2012, as overall inflation falls back below 2%.  We still view a series of sequential public debt rescheduling, with bail-ins (potentially even in large countries), as the most likely course of action over the next five years. Since debt relief alone does not address the peripheral economies’ competitiveness problems, an exit from the currency union—in particular by Greece and Portugal—to restore growth remains a considerable risk.
