Eurozone Outlook: Recession Hits, ECB Buys Time

After eurozone (EZ) GDP expanded by an estimated 1.5% in 2011, we expect a mild contraction in 2012 followed by stagnation in 2013. Our latest forecasts represent a significant upgrade from our last EZ Outlook, owing to recent Europe-wide policy measures; we now expect the core to stabilize while the periphery continues to contract significantly. Domestic demand will be a significant drag on economic performance over the next two years as governments implement austerity programs; banks continue to undergo deleveraging; consumer and business confidence plummet; and unemployment rises further. We expect that Greece will default and exit the EZ as early as the end of 2013. If further defaults and EZ exits occur, it would most likely be beyond our forecast period as the firewall that policy makers have erected with the ECB’s liquidity operations and European and IMF bailout resources will buy time for countries to implement structural reforms.
